Overview

Nomura reviews Baidu's 2Q26 results and maintains Buy despite advertising-led revenue pressure and heavier AI investment. Its central thesis is that Kunlunxin's anticipated IPO, continued AI infrastructure growth and a possible Hong Kong primary listing provide catalysts that justify retaining the positive rating after earnings and target-price cuts.

Baidu General Business (BGB, excluding iQIYI) delivered 2Q26 revenue of CNY25.183bn, down 4.1% year on year and broadly in line with lowered expectations. The results reflected a widening divergence between the legacy advertising business and AI infrastructure: online marketing revenue fell 19.2% year on year to CNY13.100bn, while AI Cloud revenue was CNY9.800bn and AI Cloud infrastructure revenue rose 49.0% year on year to CNY7.300bn. Nomura attributes the infrastructure growth primarily to a 2.8x year-on-year acceleration in subscription-based revenue from Baidu's AI accelerator infrastructure. Consolidated revenue was CNY31.325bn, down 4% year on year, while non-GAAP net profit of CNY2.573bn missed Bloomberg consensus by 20%, owing to reduced non-operating income. Profitability is under near-term pressure from both a weaker high-margin advertising mix and accelerated AI spending. BGB non-GAAP operating profit fell 12.9% year on year to CNY3.818bn and its operating margin declined 1.5 percentage points to 15.2%; consolidated non-GAAP operating margin was 12.1%, also down 1.5 percentage points. Management is seeking to restore Ernie Bot to a top-tier competitive position and increased spending on talent and AI infrastructure. Quarterly capex consequently rose to CNY11bn, equivalent to 45% of revenue, from less than CNY4bn a year earlier. Management expects the capex run rate to normalize in coming quarters and plans to consider leasing and other ways to secure computing capacity, which Nomura views as a way to mitigate future cash-flow strain. Even so, Nomura forecasts BGB operating margin to fall further to 9% in 3Q26 from 15% in 2Q26. Reflecting the investment burden and weaker advertising outlook, Nomura cuts its FY26F and FY27F consolidated revenue forecasts by 2% and 1%, respectively, and lowers non-GAAP net-profit and EPS forecasts by 12% for FY26F and 9% for FY27F. New FY26F/FY27F non-GAAP EPS estimates are CNY44.85 and CNY50.67, versus CNY50.72 and CNY55.75 previously. For BGB, the institution reduces FY26F/FY27F gross-margin forecasts to 42%/40% from 46%/46%, and operating-margin forecasts to 12.5%/10.5% from 12.8%/12.0%. Nomura nevertheless retains Buy because it sees the planned IPO of chip subsidiary Kunlunxin (KLX) as the key catalyst. Management did not give a precise revised schedule but expressed optimism about completing the IPO in 2026. Baidu has also filed to convert to a Hong Kong primary listing; Nomura notes that this could allow its Hong Kong shares to enter Southbound Stock Connect. Capital allocation is shifting toward AI: 2Q26 buybacks slowed to USD87mn from USD172mn in 1Q26, while Baidu ended the quarter with USD26bn of net cash, approximately 75% of market capitalization by Nomura's calculation. The target price is reduced 10% to USD154 from USD170 to reflect lower earnings, while Nomura keeps its FY27F P/E assumption unchanged at 20x, compared with 13.8x currently. The USD154 target is based on a sum-of-the-parts valuation: USD1.5bn for Baidu Core advertising using 2x FY27F P/E; USD27.5bn net enterprise value for new businesses after a 40% execution-risk discount; and USD1.5bn net enterprise value for non-core holdings after a 60% holding discount. Kunlunxin is valued at USD25.1bn attributable to Baidu, based on 40% of Cambricon's latest market capitalization, implying 15x FY27F KLX sales and an approximately 30% discount to Cambricon.
