Overview

This is a post-1H26 rating review of Pearson. Goldman Sachs acknowledges solid execution and supportive long-term growth drivers, but downgrades the shares to Neutral because the valuation already reflects much of the prior re-rating and its forecasts do not support the growth acceleration it considers necessary for continued outperformance.

Core views

Pearson reported 1H26 group organic revenue growth of 4%, in line with Goldman Sachs and pre-results consensus, while adjusted operating profit was 6% ahead, chiefly because of investment phasing. Segment performance was mixed: Assessment & Qualifications (A&Q) grew 2% versus Goldman Sachs and consensus expectations of 1%; Virtual Learning grew 19%, above respective expectations of 18.0% and 17.7%; English Language Learning (ELL) declined 3% versus expectations for growth of roughly 1%; Higher Education grew 2%; and Enterprise Learning & Skills (EL&S) grew 7%. The operating-profit beat was driven mainly by stronger Higher Education margins, partly offset by weaker A&Q margins following the New Jersey contract loss and ramp-up of the UK SATs contract. Management reiterated FY26 guidance for mid-single-digit organic revenue growth and adjusted operating profit of £640-685mn, with a £662mn midpoint at USD/GBP of 1.35. The only guidance revision was for PTE, where Pearson now expects a full-year revenue decline rather than a return to growth. Goldman Sachs consequently forecasts FY26 group organic growth of 4.8%, adjusted operating profit of £663mn and a 17.8% margin, broadly in line with consensus. Updated FX and a reduced buyback assumption lower its FY27-30 revenue and adjusted operating-profit forecasts by about 1% and adjusted EPS forecasts by about 2% on average. Goldman Sachs' earlier Buy thesis anticipated consistent mid-single-digit organic growth that could justify a re-rating to the mid-teens P/E range; it judges this has occurred. Pearson shares were up 23% year to date and traded at about 16x 12-month forward P/E, slightly above their 10-year median and in line with RELX despite lower organic-revenue and EPS growth. For further outperformance, the institution believes group organic growth would need to reach 6% in 2027, after moving from 3% in 2024 to an estimated 5% in 2026. Its own forecast is more cautious, at 4.6% for 2027, making risk/reward more balanced. A&Q remains the main structural growth pillar. Goldman Sachs expects demand for high-quality assessment and verification to rise in an AI environment, supported by Pearson's global scale, market positions and strong retention. A&Q organic growth accelerated to around 5% in Q2 from 1% in Q1, helped by contract wins including UK SATs and Google Cloud certifications. New contracts, the Anthropic deal and lapping prior headwinds should support H2, but Goldman Sachs forecasts 5.7% H2 A&Q growth versus 6.4% consensus. H1 A&Q margin fell 160bp year on year; Goldman Sachs expects a 24.3% H2 adjusted operating margin, up 50bp year on year, implying about 24% drop-through. The report identifies three barriers to a 2027 acceleration. First, demographic headwinds may affect US college enrolments from H2 as Fall 2026 laps the decline in births in 2008; Spring 2026 enrolment growth of 1.0% year on year was broadly as expected. Second, PTE demand remains difficult: website visits continue to fall year on year, UK study-visa issuance remains subdued, and May 2026 monthly UK main-applicant and dependant volumes were down 41% year on year. Canadian permit holders remained almost 45% below their 2023 peak, while Australian visa grants remained 25% below their 2023 peak. Third, Enterprise Solutions has not yet materially added to group growth because most enterprise-contract revenue is recognised elsewhere; EL&S contributes only about 60bp to 2026E group organic growth despite projected divisional growth of 8%. Virtual Learning is a relative positive. Management expects high-single-digit US virtual-schools market enrolment growth in 2026/27, while five new school openings would bring Pearson's total to 46 and all 10 contract renewals were successful. Goldman Sachs forecasts 8.6% H2 organic growth, above 7.3% consensus. Capital allocation was less supportive than expected, however: Pearson did not extend its £350mn 2026 share-buyback programme, despite estimated net debt/EBITDA including leases of about 1.6x at 1H26, below the company's 2.0x mid-term maximum. Goldman Sachs raises its 12-month target price to 1,375p from 1,365p, reflecting estimate changes, mark-to-market and a roll-forward to 2H27-1H28 valuation. Its SOTP valuation implies around 17x/15.5x P/E on 2027/28 estimates, compared with a roughly 16x 10-year median forward P/E. The target implies about 9% upside in the report's narrative, below the sector average of about 15%, leading to the downgrade from Buy to Neutral.
