Report Interpretation

Overview

This Q3 2026 earnings preview argues that cloud-AI demand is strengthening rather than moderating, prompting UBS to raise TSMC's 2027-28 capital-spending and advanced-node capacity forecasts. UBS expects strong sales and earnings growth through 2028, reiterates Buy and retains its NT$3,650 price target.

Core views

UBS's central conclusion is that cloud-AI demand remains intact and has strengthened across CPUs, GPUs and ASICs for 2027-28. The firm expects TSMC to meet 2026 guidance for slightly more than 40% USD sales growth, with its own estimate at 41%, and forecasts another 40% in 2027, above consensus of 36%. Its platform model shows HPC becoming increasingly dominant: TSMC HPC revenue rises from an estimated US$70.3bn in 2025 to US$113.7bn in 2026 and US$178.7bn in 2027, while HPC reaches 66% and 74% of sales in 2026 and 2027. The AI-accelerator wafer opportunity is estimated to expand from US$25.8bn in 2025 to US$52.2bn in 2026 and US$104.7bn in 2027. Customer-level estimates also show multiple growth engines, including NVIDIA revenue rising from US$35.0bn in 2026 to US$56.0bn in 2027, AMD from US$16.8bn to US$31.7bn, Broadcom from US$13.8bn to US$24.5bn and Apple from US$28.7bn to US$35.1bn. For the near-term earnings path, UBS estimates Q3 sales growth of 14% quarter on quarter in USD and a 67.1% gross margin, both at the high end of guidance. It forecasts Q4 sales growth of 10% sequentially as flagship-phone production builds seasonally and the high-performance-computing ramp accelerates. Q4 gross margin is expected to remain broadly flat at 67.0%, with the benefits of scale and mix offset by the initial dilution from N2 and overseas expansion. UBS raises its investment assumptions because it regards higher capex as necessary to preserve TSMC's advanced-foundry leadership. It keeps 2026 capex at US$63bn but increases 2027 and 2028 forecasts to US$90bn and US$105bn, respectively, from US$80bn and US$95bn. The increase reflects faster N3/N2 expansion, the pull-forward of A14 tool deliveries to build greater mass-production capacity by 2028, equipment-price inflation and prepayments, and more spending on advanced packaging. Capital intensity is forecast to increase from 36.6% in 2026 to 37.4% in 2027 before normalizing to 32.6% in 2028. UBS consequently raises its end-2028 N3/N2 capacity estimates to 220/210kwpm from 200/160kwpm. The earnings model combines rapid capacity growth, high utilization and rising average selling prices. UBS forecasts revenue of NT$5.476tn, NT$7.702tn and NT$10.318tn in 2026-28, representing growth of 44%, 41% and 34% in local currency. Diluted EPS is estimated at NT$109.06, NT$148.98 and NT$202.52, growing 65%, 37% and 36%. The main forecast changes are concentrated in 2028: revenue and EPS rise 3% and 2% from the previous estimates. Relative to consensus, UBS revenue estimates are 1%, 4% and 11% higher for 2026-28, while EPS estimates are 2%, 4% and 13% higher. Gross margin is forecast at 67.0% in 2026, 67.2% in 2027 and 67.8% in 2028, supporting an increase in UBS's long-term earnings CAGR assumption from 25% to 27%. The favorable company outlook is set against a more divided semiconductor environment. UBS forecasts semiconductor revenue excluding memory to grow 31% in 2026 and 15% in 2027, led by cloud AI, but remains conservative on consumer demand and expects smartphone and PC unit shipments to decline another 3% and 4%, respectively, in 2027. The earnings call is therefore expected to focus on the overall cycle, TSMC's three-to-four-year capex strategy and possible expansion bottlenecks, competition from Samsung Foundry and Terafab, and the margin path. UBS forecasts gross margin to ease slightly to 67.0% in the second half of 2026 and stabilize at 67.2% in 2027 as price increases, scale benefits and a better product mix offset expansion costs. UBS reiterates Buy and retains a 12-month target of NT$3,650, based on 21x 2027-28 estimated PE. It sees re-rating potential relative to the shares' 16.6x 2027 and 12.2x 2028 estimated PE multiples. The return framework shows forecast price appreciation of 47.5%, a 1.3% dividend yield and a 48.7% forecast stock return, compared with a 6.3% market-return assumption and a 42.4% forecast excess return. UBS identifies a stronger 2027-28 growth outlook, continued total-addressable-market expansion and higher capex spending as the principal catalysts.

Analysis framework

UBS begins with industry and customer feedback on cloud-AI demand, translates demand for CPUs, GPUs and ASICs into HPC and advanced-node wafer requirements, and then estimates capacity, utilization, selling prices, revenue and margins. It uses those operating assumptions to revise the 2026-28 financial model, compares the results with prior estimates and consensus, and applies a 21x 2027-28 earnings multiple to frame the target price.

Methodology notes

  • Valuation methodsP/E and PEG Valuation

    Forward PE valuation

UBS values TSMC by applying a 21x PE multiple to estimated 2027-28 earnings, producing the NT$3,650 price target, and compares this with current 2027 and 2028 estimated PE multiples of 16.6x and 12.2x.

  • Industry AnalysisSupply-demand framework

    Advanced-node supply-and-demand analysis

The report estimates N3 demand by cloud-AI and consumer applications, compares it with planned foundry capacity and uses the result to justify higher N3/N2 capacity and capital-spending forecasts.

  • Industry AnalysisVolume-price decomposition

    Capacity, utilization and average-selling-price build

UBS develops revenue forecasts from changes in wafer capacity, utilization and average selling prices, then maps those assumptions into gross margin, operating profit and EPS.

Impact & implications

UBS believes the next phase of AI infrastructure investment requires TSMC to expand advanced-node and packaging capacity sooner and more aggressively. Although this raises near-term capital intensity and creates margin dilution from N2 and overseas facilities, the report expects stronger volume, pricing, scale and mix to sustain roughly 67% gross margins and drive earnings above consensus through 2028.

Risks

  • Rapid technological change could affect TSMC's competitive position or required investment pace.
  • Competition is intensifying as Samsung Foundry and Terafab demonstrate greater investment capacity.
  • High capital expenditure and equipment-price inflation increase execution and return-on-investment risk.
  • Semiconductor demand is cyclical, while UBS expects 2027 smartphone and PC units to decline 3% and 4%.
  • N2 ramping and overseas expansion may dilute margins, and employee stock options could dilute earnings.

What to watch

  • Whether the earnings call confirms the broader semiconductor-cycle outlook and continued strength in cloud-AI demand.
  • TSMC's capex strategy over the next three to four years and any bottlenecks that could constrain expansion.
  • Competitive developments involving Samsung Foundry and Terafab, including possible collaboration angles with Terafab.
  • Gross-margin progression through the second half of 2026 and 2027, especially the balance between expansion dilution and pricing, scale and mix benefits.
  • Evidence of stronger 2027-28 growth, continued total-addressable-market expansion and execution of the higher capex plan.
