Overview

This China equity strategy update combines Morgan Stanley’s A-share Sentiment Indicator with macro and liquidity conditions. Although short-term sentiment edged higher, the institution argues that weak absolute sentiment, deteriorating domestic demand and tighter global and local liquidity support a cautious stance on China equities.

Core views

Morgan Stanley reports a small improvement in A-share sentiment but emphasizes that conditions remain weak. As of September 16, the weighted MSASI rose 4 percentage points from the September 9 cutoff to 23%, while the weighted one-month moving average fell 2 percentage points to 29%. Trading activity weakened in cash equities: ChiNext average daily turnover declined 11% to Rmb421bn and A-share turnover fell 9% to Rmb1,742bn. Equity-index-futures turnover increased 11% to Rmb463bn, margin transactions were unchanged at Rmb2,596bn, and the CSI 300’s 30-day RSI fell 7 percentage points over September 10-16. Consensus earnings-estimate revision breadth remained negative and deteriorated slightly, reinforcing the report’s view that the modest headline sentiment improvement does not yet indicate a stronger underlying market backdrop. Flows were also less supportive. Southbound net inflows totaled US$2.1bn over September 10-16, with month-to-date inflows of US$4.2bn and year-to-date inflows of US$52bn, only 38% of the same-period level a year earlier. Morgan Stanley notes that northbound daily purchase and sales data are no longer published following the termination of that disclosure from August 19, 2024. More broadly, the institution sees domestic liquidity and flows as less favorable than three to six months earlier, citing a heavier Hong Kong IPO and share-unlock pipeline, a more hawkish Fed path and recalibration of year-to-date domestic capital flows. The macro backdrop is central to the cautious conclusion. China’s August activity data showed what Morgan Stanley characterizes as a deepening K-shaped economy: industrial production accelerated to 5.2% year on year, led by machinery and equipment, but fixed-asset investment deteriorated to -7.2% year on year year-to-date and retail sales slowed to 0.4% year on year amid renewed property weakness. The China Economics team maintained 3Q GDP tracking of 4.3-4.4% year on year, but identified rising downside risks from weakening consumption, investment and property despite incremental fiscal support. In the institution’s assessment, export-oriented manufacturing is increasingly carrying growth while domestic demand continues to lose momentum. Morgan Stanley therefore reiterates its cautious China-equity view and its early-September index target cuts. Its June 2027 base-case targets are 26,550 for the Hang Seng, 8,900 for the HSCEI, 80 for MSCI China and 4,880 for the CSI 300, implying a more modest 5-7% upside across major China indices. The revisions reflect softer macro data and lower GDP forecasts, which point to a more gradual earnings recovery than previously expected, as well as a meaningful normalization in investor positioning and flows from previously extreme underweight levels. This reduces potential positioning-driven upside. The September 16 Fed rate hike adds a global liquidity headwind, and Morgan Stanley concludes that index-level risk-reward is less favorable at current levels even though structural opportunities remain. The MSASI is Morgan Stanley’s composite gauge of A-share sentiment. It normalizes 12 market-activity, technical, derivatives, flow and earnings-revision indicators against their preceding 100-day high-low range, producing values from 0 to 100 where higher readings signify stronger sentiment. The indicators are weighted by their historical explanatory power for CSI 300 performance, measured by single-factor regression R-squared values, then combined and rescaled using historical highs and lows since January 2024. A one-month moving average is applied to reduce high-frequency volatility and show medium-term sentiment dynamics. The report notes lower weights for Shanghai Stock Exchange new-account registrations despite a high R-squared because the data are monthly, and for the CSI 300 call-put ratio because its history begins only in late 2019.
