Overview

Morgan Stanley reviews the European MedTech recovery after a material valuation reset and argues that better market conditions alone are insufficient: the preferred names combine improving earnings visibility, capital efficiency, cash conversion and concrete catalysts. Hearing aids are the preferred subsector; Amplifon, Demant and ConvaTec are favored, while Carl Zeiss Meditec faces a difficult near-term earnings reset.

Core views

European MedTech and Diagnostics valuations de-rated by more than 20% in the first five months of the year as investors rotated out of healthcare amid raw-material-cost concerns. Morgan Stanley says valuations have since started to recover as confidence improved in companies' ability to manage those pressures. Its stock-selection framework emphasizes economic value creation: EV/invested capital has a strong relationship with ROIC relative to WACC, with its implied-WACC regression explaining about 74% of cross-sectional valuation dispersion. Each additional 1.0x of ROIC/WACC is associated with roughly two turns of incremental EV/invested capital. The firm cross-checks ratings against valuation relative to this fitted relationship, the expected direction of ROIC, cash conversion, earnings visibility and identifiable catalysts. Hearing aids are Morgan Stanley's preferred subsector. Its proprietary work suggests sustainable unit growth of about 4%, rising from roughly 3% currently, and market-value growth returning toward 5% over the next 12–18 months. Next-generation in-the-ear devices (ITEs) are central: the report estimates a $6.7bn TAM by 2036 if ITEs reach 45% of units, versus an estimated 55% physiologically eligible population. ITE penetration could rise from 10% currently to about 25% by 2031. A 25% blended wholesale premium to receiver-in-canal devices is assumed; each additional 5 percentage points of premium adds 15bp to market growth. The growing ITE mix could add more than 1 percentage point to medium-term market-value growth, while more accessible form factors could add 0.5–1 percentage point per year to long-term unit growth. Within hearing aids, Morgan Stanley prefers Demant to Sonova over a one-year view. It expects Zeal to gain further share, improve gross margin and sales-force efficiency, and combine with ahead-of-plan savings and KIND integration to produce 3–5% upside to consensus 2027E EPS; its 2028E EPS is 4% above consensus, including 1.1ppt of margin expansion versus consensus 70bp. Demant's DKK388 target is based on 21x 2028E P/E, above Sonova's applied 20x because of stronger expected growth and estimate-upgrade potential. Sonova should benefit from market recovery and ITE adoption, but Morgan Stanley considers FY2026/27 forecasts full: consensus already incorporates growth 2–3 percentage points above market, while tough comparisons, a crowded RIC launch cycle and uncertainty around a Cochlear Implant upgrade constrain revision upside. It keeps Sonova at Equal-weight with a CHF245 target based on 20x FY2027/28E P/E, while noting potential tactical relative outperformance into Q3. Amplifon is favored because its retail model has the greatest operating leverage to a hearing-aid market recovery. Morgan Stanley forecasts legacy 2028E net income 2.5% above consensus, driven by market recovery, 11% retail market share, exposure to multiple manufacturer launches and 2.2ppt of EBITDA-margin expansion by 2028E. Its €14.90 target uses 16x standalone 2028E EPS, reflecting an expected de-risking of forecasts by H1 2027 but a 25–30% discount to Sonova and Demant for focused-retail operating risk. The proposed €2.3bn GN Hearing acquisition, expected to close by year-end 2026, could add €0.5–2.5 per share on a pro forma basis; management targets €60–80m of net EBITDA synergies by end-2029, with more than 85% from lower-risk product insourcing. Morgan Stanley does not include the deal in base forecasts before closing, but estimates 2028E EPS could be 5–15% higher depending on synergy delivery. In Chronic Care, Morgan Stanley prefers ConvaTec to Coloplast because it sees a cleaner earnings-upgrade path. ConvaTec's double-digit Infusion Care growth is supported by customer forecasts about a year ahead and purchase orders typically three to six months in advance. Morgan Stanley forecasts Infusion Care growth of 11% in 2026, 10.5% in 2027 and 10% in 2028, contributing more than 2 percentage points to group organic CAGR through 2029. It expects H2 2026 margin recovery and a further 1.1ppt increase in 2027, with 2028E EPS 2.5% above consensus. Approximately 100% through-cycle FCFE conversion and a 2.0x leverage target imply about $600m of firepower to 2028E and buybacks equivalent to roughly 10% of current market capitalization. The £2.89 target applies 15x 2028E EPS, about a 15% discount to the wider sector for inflation, reimbursement and Wound Care execution risks. Coloplast remains Equal-weight despite an attractive core Chronic Care franchise because the new CEO's 3 November strategy reset may prioritize growth over margin. Morgan Stanley sees about 5% downside to consensus FY2026/27E EBIT from weak Kerecis growth, China Ostomy pressure and strategy-related investment; its base 2028E EPS is 2% below consensus, while a margin-reset case is mid-high-single-digits below. The DKK454 target applies 16x FY2027/28E EPS. The report believes the substantial de-rating—consensus FY2027/28E EPS has fallen about 30% over three years and valuation is 35% below its three-year average—already absorbs much of the risk, limiting the rationale for an Underweight rating. Carl Zeiss Meditec is the clearest negative call. Morgan Stanley initiates Underweight with a €25.88 target, using 16x FY2027/28E EPS, a 10% discount to European MedTech peers for low earnings visibility, a leadership transition and the risk that early ProfitUp benefits are offset by revenue weakness. Its FY2026/27E EBITA is about 10% below consensus, or €177m versus consensus near €195m, as it forecasts only about 2% underlying growth against consensus above 3% and limited margin recovery. China refractive and cataract weakness, soft global capital-equipment and surgical demand, VBP pricing pressure, and the IOL recall weigh on earnings. ProfitUp targets more than €160m of net annual EBITA improvement by FY2028/29, but Morgan Stanley forecasts only about €15m, or 60bp, in FY2026/27 and expects up to €150m of cumulative restructuring expenditure and capex. Although DORC strengthens the longer-term portfolio and a normalized-margin scenario could support €45 per share, Morgan Stanley sees no near-term catalyst to unlock that value before 12–18 months. Smith+Nephew is moved to Equal-weight with a £11.58 target based on 8x 2028E EBITDA. Morgan Stanley expects a medium-term guidance reset at FY2026 results in February 2027, as its 5.3% 2025–28 organic-growth CAGR is 70bp below the bottom of the company's 6–7% guidance range. US Orthopaedics—especially US Knees, inventory and logistics—remains the core execution issue, and Landmark is not expected to contribute meaningfully for 18–24 months. However, consensus is already 60bp below the low end of guidance and Morgan Stanley's estimates are only about 2% below consensus, so it sees limited incremental downside unless margin and cash targets are also reduced. It expects FCF conversion to improve from 49% in 2025 to 80% by 2028/29E, but considers durable cash delivery necessary for a re-rating. Across the group, cash conversion and capital allocation help explain valuation differences. ConvaTec and Demant trade below levels implied by current returns while Morgan Stanley expects margins, ROIC and cash conversion to improve. Carl Zeiss Meditec trades above value implied by weak current capital efficiency despite a back-end-loaded recovery. Smith+Nephew's apparently attractive yield is discounted because restructuring spend, inventory and weak conversion impair distributable cash. Sonova has substantial M&A capacity but must avoid an expensive lower-margin acquisition that would dilute ROIC; Amplifon's evaluation instead centers on GN integration returns, deleveraging and cash delivery.
