Report Interpretation

Overview

This China-bank results wrap argues that SOE banks delivered materially stronger and more stable 2Q26 earnings than joint-stock banks. JPMorgan favors PSBC as its asset-quality pressure begins to ease, while it becomes more cautious on Huaxia and Industrial Bank because of credit-cost, margin, and earnings-visibility concerns.

Core views

JPMorgan's central sector conclusion is that SOE banks outperformed joint-stock banks in 2Q26 and should continue to do so. SOE banks recorded average revenue and profit growth of 9% and 6% year on year, respectively, compared with 1% revenue growth and a 9% profit decline for joint-stock banks. SOE banks also raised interim dividend payout ratios by 1 percentage point, which the report views as a constructive, though modest, signal for shareholder returns. Within the broader universe, BOC and CCB remain the institution's top picks and all SOE banks retain Overweight ratings. PSBC delivered the strongest profit growth among SOE banks, with 2Q profit up 7% year on year and 6% above JPMorgan's forecast, even though pre-tax profit fell 3% year on year and missed expectations by 5 percentage points. The upgrade from Neutral to Overweight rests on three linked factors: sector-leading pre-provision operating profit growth of 15%, supported by stable net interest income, robust non-interest income and better cost control; early retail asset-quality stabilization, with retail NPL formation down 17 basis points year on year and 5 basis points quarter on quarter and the SML-ratio increase slowing to 5 basis points from 10 basis points in 1Q; and an NPL coverage ratio that stabilized after declining for multiple quarters. PSBC's H shares had lagged SOE peers by 24 percentage points year to date, and JPMorgan expects this gap to narrow as asset-quality pressure eases and earnings delivery improves. It raises 2026E/2027E/2028E earnings by 2%/4%/5% and lifts the Dec-27 target price by 16% to HK$5.90. Huaxia Bank was downgraded from Neutral to Underweight after the sharpest 2Q26 miss in JPMorgan's coverage: profit was 33% below the institution's estimate. Revenue declined only about 2% year on year because 15% loan growth supported net interest income, but impairment charges rose 29%, leading to a 32% year-on-year profit contraction. JPMorgan flags a 5-basis-point sequential NIM contraction—the steepest among peers—alongside a sharp rise in overdue loans and the largest increase in retail NPLs among covered banks. Its approximately 145% NPL coverage ratio was the second lowest in the universe, versus a 209% joint-stock-bank average, leaving a limited profit buffer if NPL formation rises. The report cuts 2026E/2027E/2028E EPS by 22%/25%/28% and reduces the Dec-27 target price by about 30% to Rmb4.80. Industrial Bank was downgraded from Overweight to Neutral because 2Q26 results did not establish a path to stable EPS growth. Earnings fell 11% year on year and missed JPMorgan's estimate by 12%, despite 1% revenue growth and NPL coverage of roughly 226%. PPoP growth was only 1%, versus a 7% industry average. The report interprets the result as evidence that the bank is not prioritizing earnings stability through provision or earnings management, an issue it considers important given Rmb41bn of convertible bonds maturing in December 2027 and a Rmb20.13 conversion price about 15% above the 28 August closing price. Although Industrial offers the highest dividend yield in the coverage universe, JPMorgan believes the market may not re-rate it as a yield stock without clearer EPS growth. It cuts 2026E/2027E/2028E earnings by 6%/7%/7% and lowers the Dec-27 target price by 18% to Rmb18.00. For the three revised targets, JPMorgan uses dividend discount models. PSBC's HK$5.90 target assumes an 11.8% cost of equity, 8.7% normalized ROE, 4.5% long-term growth and a terminal date of 31 December 2028. Huaxia's Rmb4.80 target uses a 12.3% cost of equity and 6.1% normalized ROE; Industrial's Rmb18.00 target uses a 12.8% cost of equity and 7.6% normalized ROE, both with the same 4.5% long-term growth and 31 December 2028 terminal date.

Analysis framework

JPMorgan compares reported 2Q26 revenue, PPoP, impairment charges and net profit with its estimates across SOE and joint-stock banks. It then evaluates each revised stock through net-interest-margin trends, loan growth, asset-quality leading indicators, NPL coverage, earnings-estimate revisions and dividend-discount-model valuation assumptions.

Methodology notes

  • Industry AnalysisVolume-price decomposition

Bank earnings decomposition across net interest income, non-interest income, operating costs, PPoP and impairment charges.

The report separates revenue and pre-provision profit drivers from credit costs to explain why reported profit outcomes differed across banks.

  • Financial-sector metricsNet Interest Margin (NIM) Analysis

    Net interest margin analysis.

Sequential NIM movements are used to assess future net-interest-income pressure, especially for Huaxia and Industrial.

  • Financial-sector metricsProvision Coverage and Asset Quality

Assessment of NPL formation, overdue loans, SML ratios and NPL coverage.

These measures are used to judge credit-risk pressure and the capacity of provisions to absorb future losses.

  • Valuation methodsDDM (Dividend Discount Model)

    Dividend discount model valuation.

JPMorgan derives the three company target prices from cost of equity, normalized ROE, long-term growth and terminal-value assumptions.

Asset mapping & comparison

Structured mapping from thesis to named assets (strengths, weaknesses, peers, risks).

  • Postal Savings Bank of China (1658.HK)
Upgraded from Neutral to Overweight as asset quality stabilizes and its performance gap versus SOE peers is expected to narrow.
    Strengths
2Q profit growth of 7% y/y, 15% PPoP growth, stable NII, robust non-interest income, better cost control and stabilizing NPL coverage.
    Weaknesses
PBT declined 3% y/y and missed JPMorgan's estimate by 5ppt.
    Comparison
H shares lagged SOE-bank peers by 24ppt year to date, despite the strongest profit growth among SOE banks.
    Risks
Rapid loan growth, agency-fee-related implicit deposit costs, slow macro growth, asset-quality deterioration and shadow banking.
  • Huaxia Bank - A (600015.SH)
Downgraded from Neutral to Underweight on deteriorating leading asset-quality indicators and limited provision protection.
    Strengths
Loan growth of 15% y/y supported NII, while revenue declined only about 2% y/y.
    Weaknesses
Profit missed JPMorgan's estimate by 33%; impairment charges rose 29% y/y; NIM fell 5bps quarter on quarter; profitability and capital generation are described as weak.
    Comparison
Its NPL coverage of about 145% was the second lowest in the universe versus a 209% JSB average.
    Risks
Rising funding costs, macro-driven asset-quality deterioration and faster growth causing a capital shortfall.
  • Industrial Bank - A (601166.SH)
Downgraded from Overweight to Neutral because the 2Q26 result did not provide sufficient EPS-growth visibility.
    Strengths
Revenue grew 1% y/y and NPL coverage was roughly 226%; it offered the highest dividend yield in JPMorgan's coverage.
    Weaknesses
Earnings contracted 11% y/y, PPoP grew only 1% versus a 7% industry average, and NIM fell 4bps quarter on quarter.
    Comparison
The bank has the third-highest NPL coverage ratio among joint-stock banks, but its earnings growth lagged the industry.
    Risks
Further LPR cuts and NIM compression, developer-loan defaults, and a material retreat in Northbound fund flows.

  • Huaxia NPL coverage ratio~145%Second lowest in the coverage universe, versus a 209% JSB average.
  • Industrial 2Q26 earnings change-11% y/y12% below JPMorgan's estimate.
  • Industrial NPL coverage ratio~226%A headline buffer, but not enough to offset weak EPS visibility.

Impact & implications

JPMorgan's sector preference is for SOE banks over joint-stock banks because the former showed stronger 2Q26 growth and a modest improvement in dividend policy. At the stock level, it sees PSBC's improving operating and asset-quality trends as supporting a catch-up opportunity, while Huaxia's thin credit buffer and Industrial's uncertain EPS path underpin the downgrades.

Risks

  • For PSBC, rapid loan growth could increase credit risk; higher implicit deposit costs through the China Postal Group agency-fee structure, slow macro growth, asset-quality deterioration and shadow banking are downside risks.
  • For Huaxia, rising funding costs could compress NIM, weaker macro conditions could worsen asset quality, and faster growth could create a capital shortfall.
  • For Industrial, further LPR cuts could compress NIM, developer-loan defaults could raise NPLs and credit costs, and a material retreat in Northbound fund flows could weigh on the shares.

What to watch

  • Whether SOE banks sustain their earnings-growth advantage over joint-stock banks and continue to improve shareholder payouts.
  • PSBC's retail NPL formation, SML-ratio trend, NPL coverage and progress in closing its 24ppt H-share performance gap versus SOE peers.
  • Huaxia's overdue and retail-NPL trends, NIM trajectory, impairment charges and NPL coverage buffer.
  • Industrial's EPS and PPoP growth, NIM trend, credit-card asset quality and the implications of its December 2027 convertible-bond conversion dynamics.
