Report Interpretation

Overview

Morgan Stanley reviews Palantir's 2Q26 results and asks whether concerns about AI-native competition have become excessive. The report finds that demand, bookings, revenue growth and margins remain exceptionally strong, but preserves an Equal-weight rating because pricing concerns and a relatively small, more slowly growing customer base leave uncertainty around the durability of expansion within existing accounts.

Core views

Palantir's 2Q26 results revived the report's bull thesis. Revenue growth accelerated for the twelfth consecutive quarter, reaching 93% year on year from 85% in 1Q. Both principal U.S. businesses strengthened: U.S. commercial revenue growth rose to 149% from 135%, and U.S. government growth increased to 90% from 84%. Bookings supported the revenue signal, unlike in 1Q: U.S. commercial total contract value bookings growth accelerated to 153% from 45%, while U.S. remaining deal value growth improved to 124% from 112%. Overall, 14 of 26 tracked KPIs were improving sequentially. The company combined accelerating growth with substantial operating leverage. The report notes that revenue has accelerated every quarter for three years while operating margin expanded from 25% to about 60% over that period. The 2Q operating margin was approximately 60%, more than 1,300 basis points higher year on year. The weaker indicators were customer-related: total customer-count growth slowed to 24% from 31% in 1Q, and U.S. commercial customer growth slowed to 35% from 42%. This divergence means that faster revenue is increasingly dependent on higher spending per customer rather than equally rapid customer acquisition. The FY26 outlook was raised materially. Palantir now targets $8,150-$8,158 million of revenue, implying about 82% growth versus 71% previously and representing a 7% increase at the midpoint. The operating-margin midpoint rose to 60% from 58%. The outlook assumes U.S. commercial revenue of $3,424 million and growth of at least 134%, up from more than 120% previously. For 3Q, management guided to $2,160-$2,164 million of revenue, or 83% year-on-year growth. Morgan Stanley calculates that a 6% beat—slightly below the preceding four-quarter average—would lift 3Q growth to about 94%. At that outcome and the high end of FY26 guidance, implied 4Q revenue would be flat sequentially, compared with average fourth-quarter seasonality of 14% sequential growth over the past three years, leaving room for further upside. Morgan Stanley argues that the current bear case around AI-native competitors is probably overstated. Its conversations with customers spending more than $5 million annually on Palantir found that none were considering moving existing AI applications or agents from Foundry/AIP to AI-native alternatives, and none intended to redirect new Palantir use cases to those alternatives. The report attributes this resilience to Palantir's handling of the context and semantic layer needed for mission-critical processes. It also views broader adoption of open-source and open-weight models as potentially beneficial because Palantir provides model routing, private evaluation, observability, cost enforcement and long-term memory across model choices. The report nevertheless stops short of an Overweight rating. Multiple large customers expressed hesitation about pricing and total cost and said they must choose selectively which applications belong on Foundry/AIP rather than alternatives such as Databricks or Snowflake. Palantir also has a relatively small customer base, while customer-count growth is slowing. Morgan Stanley therefore wants more evidence that existing customers can sustain a long expansion runway. The upside argument is the large spending gap: Palantir's top 20 customers generate an average of $124 million each in trailing-12-month revenue, versus approximately $3.5 million for the average commercial customer, indicating considerable potential if broader accounts expand toward the largest-customer cohort. Morgan Stanley increased its 2026 revenue-growth forecast to 82% from 71% while retaining forecasts of 45% for 2027 and 40% for 2028. Its operating-margin estimates for 2026, 2027 and 2028 rose to 60%, 61% and 62%, respectively, from 58%, 60% and 62%. Consequently, 2027 and 2028 free-cash-flow estimates increased to $7.1 billion and $10.1 billion from $6.7 billion and $9.6 billion. The detailed driver table shows total revenue growth of 56.2%, 82.3%, 45.0% and 40.0% for 2025-2028, with operating margins of 50.4%, 60.0%, 61.0% and 62.1% and free-cash-flow margins of 46.9%, 56.3%, 59.0% and 60.5%. The $205 target is unchanged. Morgan Stanley applies a 41 times multiple, reduced from 44 times, to its 2030 free cash flow per share estimate of $7.07, discounts the result back to 2027 at a 13% WACC and adds $2.80 per share of net cash. The supporting long-term case assumes a 43% five-year revenue CAGR through 2030, revenue of $25.3 billion, a 66% operating margin and $17.6 billion of free cash flow at a 65% margin. A related scenario presentation frames the base case at $205 using 41 times 2030 free cash flow per share of $7.07, the bull case at $295 using 49 times $8.66, and the bear case at $81 using 20 times $5.73. The scenario driver exhibit separately describes a base case with an 18% customer CAGR, $13 million of average revenue per customer, roughly $27 billion of revenue and $17.6 billion of free cash flow by 2030; its bull case assumes a 19% customer CAGR, $15.2 million of average revenue per customer, approximately $31 billion of revenue and about $21.5 billion of free cash flow at a 67% margin.

Analysis framework

Morgan Stanley first compares 2Q revenue, bookings, customer and margin KPIs with 1Q and prior-year levels. It then tests the competitive thesis through conversations with customers spending more than $5 million annually, examines whether growth comes from customer acquisition or deeper account spending, revises revenue, margin and free-cash-flow forecasts, and values Palantir through bull, base and bear scenarios using 2030 free cash flow per share, valuation multiples and a WACC-based discount back to 2027.

Methodology notes

  • Industry AnalysisVolume-price decomposition

    Customer-count and average-revenue-per-customer decomposition

The report separates growth into expansion of the customer base and higher spending per customer. Slower customer-count growth is weighed against the large revenue gap between Palantir's top 20 customers and its average commercial customer.

  • Corporate Fundamentals and FinanceFree cash flow analysis

    Free-cash-flow forecast and margin analysis

Morgan Stanley translates revenue growth and operating leverage into free-cash-flow forecasts and margins, including revised 2027 and 2028 estimates and a long-term 2030 free-cash-flow assumption.

  • Valuation methods

2030 free-cash-flow-per-share multiple discounted back using WACC

The $205 target applies a 41 times multiple to estimated 2030 free cash flow per share of $7.07, discounts the value to 2027 at a 13% WACC and adds $2.80 per share of net cash.

  • Event-Driven and Behavioral FinanceExpectation Gap and Expectation Management

Guidance-implied quarterly growth and beat analysis

The report compares management's guidance with recent beat patterns and seasonality, showing how a hypothetical 6% 3Q beat could reaccelerate year-on-year growth and leave conservative implied 4Q assumptions.

Impact & implications

The results strengthen the case that Palantir is capturing exceptional demand while expanding margins and that AI-native alternatives have not yet displaced its mission-critical deployments. However, the increasing dependence on account expansion, sensitivity to pricing and slowing customer acquisition prevent Morgan Stanley from treating the strong quarter and large modeled upside as sufficient grounds for an Overweight rating.

Risks

  • Reliance on large deals with a limited number of customers could produce uneven financial performance.
  • Pricing and total-cost concerns may cause customers to reserve Foundry/AIP for only selected applications.
  • The relatively small customer base and slowing customer-count growth increase dependence on sustained expansion within existing accounts.
  • Slower margin expansion could intensify investor concerns over whether Palantir behaves more like scalable software or consulting.
  • In the bear scenario, an opinionated platform limits the addressable opportunity and causes growth to decelerate significantly.

What to watch

  • Whether 3Q revenue beats guidance sufficiently to lift year-on-year growth toward the report's 94% scenario.
  • Whether customer-count and U.S. commercial customer growth stabilize after slowing in 2Q.
  • Evidence that average customers can expand spending toward the scale of Palantir's top 20 customers.
  • Customer reactions to Palantir's pricing and total cost relative to Databricks, Snowflake and AI-native alternatives.
  • Whether open-source and open-weight model adoption increases demand for Palantir's routing, evaluation, observability and governance capabilities.
  • Continued U.S. government spending, commercial AIP traction, margin expansion and free-cash-flow delivery.
