Overview

This earnings review examines whether Tencent's Q2 2026 results clarify the scale and timing of its AI infrastructure investment cycle. Bernstein finds the operating businesses broadly robust but lowers forward profit estimates for higher capex and depreciation, while retaining Outperform and a HK$760 price target.

Tencent delivered a largely in-line Q2 2026 profit and loss statement, with some revenue and gross-profit outperformance. Revenue was RMB204.8bn, up 11.0% year on year, matching Bernstein's estimate and exceeding consensus by 1.0%. Gross profit rose 12.8% to RMB118.4bn, with gross margin reaching 57.8%. Non-GAAP operating profit was RMB75.6bn, up 9.2% year on year, but only in line because operating expenses rose, particularly depreciation and amortization and technical-infrastructure operating costs. Excluding the company's disclosed AI spend, core operating profit rose 19% to RMB86.1bn, implying RMB10.4bn of AI spending in Q2 versus RMB8.8bn in Q1. The central issue is the scale of infrastructure investment. Tencent reported RMB52.8bn of Q2 capex, sharply above RMB31.9bn in Q1 and RMB79.2bn in full-year 2025, and made RMB51.4bn of prepayments for future capex to lock in Q2 hardware pricing. Free cash flow fell to negative RMB13.8bn because of compute prepayments and higher capex. Management described 2026-27 as a "lump sum" capex period, prioritizing in-house AI models and applications such as Hy4 and WorkBuddy, inference capacity for WorkBuddy and DeepSeek, and eventually MaaS services or bare-metal compute rental by late 2026 or early 2027. Further capex increases would depend on AI return on investment. Bernstein interprets this as potentially indicating when operating leverage from the investments could emerge, while recognizing that investor sentiment toward internet-platform AI spending may remain volatile. Bernstein notes that, excluding Arrow's Puzzle Escape, growth of roughly 20% would have been in line with its forecast, and management cautioned against extrapolating that game's effect into future quarters. Fintech & Business Services revenue was RMB60.3bn, up 8.6% year on year and in line with both Bernstein and consensus expectations; its 52.1% gross margin was nearly flat year on year. Higher spending accompanied the AI buildout: marketing expense was RMB11.9bn, R&D was RMB27.3bn or 13.3% of revenue, and non-staff R&D expense rose 112% year on year, or RMB5.7bn, likely led by compute rental. Technical-infrastructure operations costs increased RMB7.7bn year on year. Bernstein updated estimates to incorporate the higher capex and depreciation burden. Revenue estimates changed only modestly: 2026E increased 0.1% to RMB824.7bn, 2027E fell 0.9% to RMB903.6bn, and 2028E increased 0.9% to RMB1,010.9bn. However, 2027E and 2028E non-GAAP operating-income estimates declined 7.8% and 9.8% from prior forecasts to RMB305.9bn and RMB335.7bn, while non-GAAP EPS estimates fell 10.1% and 12.1% to RMB31.27 and RMB35.22. The price target was reduced from HK$780 to HK$760 as the valuation rolled forward one quarter, but Bernstein retained its unchanged 20x FY+1 P/E multiple. It argues that Tencent trades on a low-teens multiple of 2027E earnings, meaning substantial concern over the investment cycle is already reflected in the price.
