Overview

JPMorgan’s credit review argues that Coherent is becoming a more important provider of AI data-center optical connectivity. The report maintains Overweight because demand, backlog and long-term agreements support a rapid growth and capacity build, while the principal risk has shifted to execution of that build without margin or cash-flow pressure.

Core views

Coherent reported a stronger-than-guided F4Q26. Revenue reached a record $2.05bn, up 34% year on year, or 42% on a pro forma basis, above the prior $1.98bn midpoint and $1.99bn consensus. Non-GAAP gross margin rose to 40.2%, up 66bp sequentially and 215bp year on year; non-GAAP operating income was $446mn, up 62% year on year, with operating margin expanding to 21.8% from 18.0%. FY26 revenue was $7.12bn, up 23% year on year and 28% pro forma, while non-GAAP EPS rose 59%, more than twice revenue growth. The F1Q27 guide points to another increase in scale. Management guided revenue to $2.2bn-$2.4bn, or $2.3bn at the midpoint, implying 12% sequential growth and exceeding the $2.15bn analyst expectation. Midpoint non-GAAP gross margin is 40.5% versus a 40.2% estimate, and midpoint non-GAAP EPS is $1.95 versus $1.79 expected. Management now expects its first quarter above $3bn of revenue by the end of FY27, supported by record backlog, orders extending into calendar 2028 and long-term agreements through the end of the decade. The report identifies Datacenter and Communications as the central growth engine: F4Q26 segment revenue was $1.62bn, up 19% sequentially and 59% year on year, representing 79% of company revenue. FY26 segment revenue rose 40% to $5.27bn. Datacenter revenue grew 24% sequentially and 66% year on year in F4Q26 after increasing 41% for FY26. JPMorgan attributes this acceleration to 800G transceivers, a faster-than-expected 1.6T ramp, optical circuit switching (OCS), and initial CPO-related revenue expected in the December quarter. Management described demand as broadening as larger AI architectures shift from copper to optical connectivity; customer engagement around CPO and NPO intensified over the preceding three to six months, with no CPO push-outs and some customers seeking earlier delivery. Capacity rather than demand is the binding constraint. Indium phosphide is the primary bottleneck, and Coherent plans to double internal output by the end of F1Q27, one quarter ahead of plan, then more than double it again by the end of calendar 2027. It produced roughly 80% more indium phosphide lasers year on year in the June quarter and has secured substrates and other critical inputs. The six-inch transition is important to both output and profitability: management says six-inch wafers yield roughly four times the output of three-inch wafers at less than half the cost. Alongside lower input costs, manufacturing efficiencies and pricing optimization, this supports management’s goal of non-GAAP gross margin above 42%, with further upside possible after reaching that level. New platforms broaden the addressable opportunity. OCS revenue increased sequentially in F4Q26 and is expected to grow significantly through FY27; management sizes its market at more than $4bn. CPO, NPO and integrated optics represent more than $15bn of incremental opportunity over coming years. Multi-rail systems are expected to ramp in 1H27 and address a market above $2bn by calendar 2030. Communications revenue also grew 54% in FY26 and 56% year on year in F4Q26, extending the AI-related revenue base beyond intra-data-center transceivers. Industrial performance remained broadly flat pro forma, though semiconductor capital-equipment bookings are expected to support a recovery and Thermadite cooling revenue is expected to begin ramping in 2H27. Long-term agreements strengthen visibility because they include rising supply and pricing commitments and, in some cases, minimum-demand guarantees or take-or-pay structures. Management said FY27 is essentially fully booked. JPMorgan views this as reducing the risk that capacity is being built solely for speculative demand, although the agreements could prove fragile in a downturn. Credit metrics improved materially: cash was $2.59bn and net leverage fell to 0.7x at FY26-end from 2.0x at FY25-end, following $513mn of debt payments and a preferred-to-common equity conversion that removed an overhang. This gives Coherent flexibility to fund the ramp, but investment intensity is high. F4Q26 capex rose to $556mn from $290mn in F3Q26 and $131mn a year earlier; FY26 capex totaled $1.10bn while operating cash flow was $80mn, reflecting inventory and capacity investment. Management characterizes data-center capex as high-return, with an approximately 18-month payback supported by purchase orders and LTAs. JPMorgan therefore maintains Overweight: the report sees low leverage, strong liquidity and exceptional demand visibility as supportive, but views ramp execution, margins, working capital and customer qualification as the critical issues.
