Report interpretation

Overview

This report focuses on Yunnan Germanium's transformation from a germanium resource company into a compound semiconductor materials platform. BofA believes that growth in indium phosphide demand driven by AI optical interconnects, multiyear supply bottlenecks, domestic substitution amid export controls, and the company's capacity expansion and customer certification foundation will make indium phosphide the core growth engine over the next three to five years; the traditional germanium business will continue to provide support through resource scarcity and earnings.

Core views

The report's core thesis rests on three structural themes: Yunnan Germanium offers scarce listed exposure in China to the indium phosphide substrate business; export controls and supply-chain localization are accelerating domestic substitution; and the company has exposure to the critical minerals associated with both germanium and indium. Founded in 1998 and listed on the Shenzhen Stock Exchange in 2010, the company has expanded from a germanium resource model centered on "mining + refining" into infrared optics, optical fiber-grade germanium tetrachloride, solar-grade germanium wafers, and compound semiconductor materials. The report believes the market should gradually compare it with compound semiconductor and optical materials companies rather than viewing it solely as a traditional minor-metals producer. The demand-side starting point is the upgrade of AI data centers and high-speed optical networks. BofA's global technology team expects global optical connectivity demand to grow at a 57% CAGR through 2030. Industry projections cited in the report also indicate that demand for indium phosphide wafers could increase approximately twentyfold during 2026—2030, while AI data center-driven indium phosphide demand could grow at a CAGR of approximately 85%. Of global indium phosphide substrate consumption in 2025, AI data center optical interconnects accounted for approximately 80%, coherent optical communications for telecom accounted for approximately 8%—12%, RF and high-speed electronic devices accounted for approximately 3%—5%, and short-range sensing and consumer electronics accounted for approximately 2%—3%. The evolution of networks from 400G and 800G toward 1.6T and 3.2T, as well as NPO and CPO architectures, will not eliminate demand for indium phosphide. Indium phosphide is suitable for the 1310nm and 1550nm communications wavelengths and performs functions such as laser emission and photodetection that silicon materials struggle to execute efficiently. A typical 800G module requires approximately 4—8 indium phosphide laser chips, while a 1.6T module consumes approximately 2.7—3.0 times as much indium phosphide substrate material as an 800G module. Even if silicon photonics adoption accelerates, light sources will still rely on indium phosphide lasers. New architectures such as thin-film lithium niobate may alter module designs, but the report does not believe they will eliminate demand for high-performance indium phosphide light emission and detection; some 3.2T pathways may even readopt EML solutions. Wafer specifications are also transitioning from 2 inches to 4 inches and ultimately toward 6 inches, increasing the value of each qualified substrate. Supply constraints primarily arise from technology and certification rather than simply insufficient capital. Production requires ultra-high-purity raw materials, complex crystal-growth capabilities, and advanced wafer-processing techniques. Conventional capacity expansion requires 18—36 months, while yield ramp-up and customer certification may require another 8—12 months; the company's customer certification cycle also typically exceeds 12 months. Consequently, global supply is concentrated among a small number of qualified manufacturers. The industry estimates a supply shortfall of 40%—70% in 2026, with the shortage potentially lasting through 2027—2028. Tight supply and demand have already been reflected in prices: since June 2026, quoted prices for 3-inch indium phosphide wafers have been approximately RMB3,000—4,000 per wafer and those for 4-inch wafers approximately RMB7,000—8,000, supporting gross margins of 50%—60%. Domestic substitution further amplifies this gap. China has become the world's largest optical module production base and is gradually becoming a manufacturing center for AI optical products, but indium phosphide substrates were previously controlled primarily by a small number of overseas suppliers. China accounts for more than 70% of global refined indium supply and introduced export licensing requirements for indium phosphide and related compounds in 2025. Export restrictions, geopolitical uncertainty, and supply-chain localization have made downstream customers more willing to certify domestic suppliers. The report therefore expects the mismatch between domestic demand and overseas substrate supply to accelerate localization and diversification of supply sources across the indium phosphide value chain. Yunnan Germanium's competitive foundation comes from nearly a decade of substrate R&D, proprietary crystal-growth technology, and customer relationships established with Huawei, epitaxial foundries, and optical device manufacturers. The company's indium phosphide capacity was approximately 100 thousand wafers in 2025, while the report separately states that current annual capacity has approached 150 thousand wafers. The newly announced 300-thousand-wafer 4-inch-equivalent production line includes capacity for 6 thousand 6-inch wafers, and total capacity is expected to reach 450 thousand wafers in 2028 upon completion. Currently, 60%—70% of shipments still consist of 3-inch products, but the mix is shifting toward higher-value 4-inch products, while 6-inch products are in development and customer certification. The report expects indium phosphide's gross profit contribution to rise from more than 10% in 2025 to more than 70% in 2027, making it the primary profit driver. Near-term validation factors have already emerged. In July 2026, the company announced a long-term indium phosphide substrate supply agreement valued at RMB570 million—855 million, with deliveries continuing through the end of 2027. Its first-half 2026 earnings guidance indicated year-over-year growth of 148%—261%, suggesting that the earnings inflection point may have begun. The report expects the price increases since June 2026 to be reflected more fully in third- and fourth-quarter 2026 results as shipments, capacity utilization, and product mix improve, potentially leaving room for earnings forecast upgrades. Key validation points over the next 12 months include actual indium phosphide shipment volumes disclosed in the August 2026 interim report and progress on construction of the new production line by the end of 2026. The traditional germanium business has not lost its significance. Yunnan Germanium accounts for approximately 18% of the global germanium market, has more than a 50% share of the photovoltaic-grade germanium products market, and holds more than a 60% share of China's optical fiber-grade germanium tetrachloride market; germanium prices have risen 60% year-to-date. Export controls and tightening supply support earnings during the transition, while the germanium business also serves satellite solar cells, aerospace, infrared optics, and advanced communications infrastructure. The company has established a complete value chain spanning resources, materials, deep processing, and semiconductor materials: 95%-owned Yunnan Xinyao Semiconductor is its indium phosphide platform, generating approximately RMB516 million in revenue in 2025, nearly half of group sales, and has already achieved profitability; 60%-owned Wuhan Yunjingfei focuses on germanium tetrachloride for optical fibers; and wholly owned Kunming Yunge operates the infrared germanium materials and components business. The report views these existing businesses as foundations for cash flow, customer relationships, technological accumulation, and resource integration rather than the primary sources of future incremental growth. The earnings model indicates that the transformation will accelerate from 2026. The report forecasts revenue of RMB2.241 billion, RMB4.048 billion, and RMB5.943 billion in 2026—2028, respectively, and gross profit of RMB649 million, RMB1.566 billion, and RMB2.384 billion. Net profit attributable to the parent is forecast at RMB312 million, RMB940 million, and RMB1.500 billion, representing year-over-year growth of 201.4% in 2027 and a further 59.5% in 2028, with earnings per share of RMB0.48, RMB1.44, and RMB2.30, respectively. Free cash flow is expected to shift from negative RMB14 million in 2026 to RMB523 million in 2027 and RMB1.194 billion in 2028. ROE is expected to increase from 19.9% in 2026 to 47.3% in 2027 and 53.3% in 2028, while the net debt-to-equity ratio declines from 76.8% to 52.6% and 21.7%. The earnings mix's shift toward indium phosphide will also reduce the company's dependence on fluctuations in germanium prices. The price objective uses 2028E P/E and a peer PEG comparison. The report assigns a 55x 2028E P/E multiple, corresponding to a RMB126 price objective and a target PEG of 0.73x, close to the 0.77x average for indium phosphide peers. The report considers this valuation reasonable given the company's faster earnings growth and ROE exceeding 40% in both 2027 and 2028. Sensitivity analysis shows that earnings are highly sensitive to sales volume and average selling prices: the 2027 base case assumes sales of 300 thousand wafers and an average selling price of RMB6,250, with net profit ranging from RMB232 million to RMB2.5 billion across the scenarios; the 2028 base case assumes 450 thousand wafers and an average selling price of RMB7,500, while the optimistic scenario of 600 thousand wafers and an average selling price of RMB11,000 would produce net profit of RMB3.4 billion. Therefore, whether pricing can be sustained and capacity can ramp smoothly are the two decisive variables determining whether target earnings and a valuation rerating can be achieved. Regarding corporate governance, founder Bao Wendong serves as both chairman and general manager and has led the company for more than two decades, resulting in relatively concentrated decision-making over investments, M&A, and the indium phosphide transformation. The two largest shareholders, Lincang Feixiang Smelting and Yunnan Dongxing Industrial Group, collectively control approximately 20% of the shares, while Hong Kong Securities Clearing Company holds 2.6%. The report also notes that senior management personnel have more than 20—30 years of experience in the germanium industry, while the promotion of younger finance and capital-markets executives reflects professionalization and succession planning as the company expands its compound semiconductor business.

Analysis framework

The report first derives demand from AI data centers, upgrades in optical network speeds, and higher indium phosphide usage per module, then explains the supply shortage through capacity expansion cycles, yield ramp-up, customer certification, and supplier concentration. It subsequently incorporates export licensing, the concentration of refined indium supply, and customers' willingness to localize sourcing to assess the pace of domestic substitution. At the company level, it examines R&D accumulation, customer certification, crystal-growth technology, wafer-size upgrades, and capacity plans, linking assumptions for sales volume, average selling prices, gross margins, and expenses across each business segment to profit, cash flow, and ROE forecasts for 2026—2028. Finally, it tests earnings leverage through sensitivity analysis of sales volumes and prices and derives the price objective through 2028E P/E and peer PEG comparisons.

Impact & implications

The report believes Yunnan Germanium's earnings and valuation anchor will gradually shift from the germanium price cycle to indium phosphide sales volumes, pricing, yields, and customer certification progress. If the expansion to 450 thousand wafers, volume ramp-up of 4-inch products, and certification of 6-inch products proceed as planned, the company could become a major beneficiary of domestic substitution in China's AI optical interconnect materials market, with significant improvements in profit, free cash flow, and ROE. Conversely, weaker-than-expected capacity expansion or demand would delay the earnings inflection point and valuation rerating.

Risks

  • Weaker-than-expected AI infrastructure investment, GPU deployment, or network upgrades could reduce demand for optical modules and indium phosphide.
  • Construction of the new 300-thousand-wafer production line may take up to 18 months, and equipment delivery or construction delays would affect the 2027 earnings forecast.
  • Slower-than-expected improvement in indium phosphide yields, customer certification, or commercialization of 6-inch wafers could delay profit realization and reduce investment returns.
  • Faster capacity additions by domestic competitors could ease supply-demand tightness and weaken the company's pricing advantage.
  • If silicon photonics, thin-film lithium niobate, or other optical architectures substitute faster than expected, long-term indium phosphide usage could decline.
  • The recent share-price increase and attention to the AI theme have raised market expectations; weaker-than-expected earnings, capacity expansion, or industry demand could cause valuation multiples to contract.
  • Volatility in germanium and indium prices, changes in export-control policies, and geopolitical developments could affect earnings, cash flow, and investor sentiment.
