Bitumen was the only major raw material for which price pressure had not eased as of the report date this quarter, but management believes a substantial price increase in 2H26 is unlikely given persistently weak demand. The report forecasts 2H26 gross margins of 30.8%, 21.5%, 25.2%, and 23.5% for retail, engineering, domestic, and overseas businesses, respectively, lower than in 1H26, while the corresponding 2026E gross margins are still expected to be 31.8%, 22.5%, 26.3%, and 25.0%. Overseas expansion is progressing as planned. Management maintained its 2026E overseas revenue target of Rmb4.5bn, with organic operations and acquired businesses contributing Rmb2bn and Rmb2.5bn, respectively. This target implies that overseas revenue will account for approximately 18% of total revenue in 2H26, continuing to rise from 6% in FY25 and 12% in 1H26. In addition to the Saudi Arabian plant that commenced production in July, new production facilities in the United States, Mexico, Brazil, and other locations are expected to begin operations as scheduled and gradually ramp up utilization, while a major acquisition in Indonesia is also expected to be completed. Despite substantial early-stage expenses for supply-chain, channel, and team development, the overseas business was already profitable as of 1H26. The gross margin of overseas retail was approximately 30%, broadly comparable to the domestic retail business. The gross margin of overseas organic operations remained below 20%, not yet reaching management's target range of 20%-30%; therefore, improved capacity utilization and alignment between production and sales remain important paths to higher profitability. The main weakness in domestic demand comes from engineering projects. Management stated that public engineering demand weakened significantly from April and had yet to recover in July or August as of the report date. Meanwhile, customers stocked up at the end of 1Q in anticipation of forthcoming price increases, which also weighed on 2Q growth. Mortar sales volume grew approximately 30% yoy in 1H26, below management's full-year growth target of 67%. Nevertheless, market share continued to increase: waterproofing membrane sales volume recorded low-single-digit yoy growth in 1H26, while total industry sales volume declined by double digits. The retail business supported by the “3515 Plan” demonstrated better-than-expected resilience, with particularly strong demand from self-built mid-to-high-end rural villas and waterproofing repairs. Orders from industrial customers remained stable; this segment accounts for approximately one-third of engineering-channel revenue, typically uses more premium products and services, and generates better margins. Management believes these factors can collectively support the 2026E revenue target of Rmb30bn. Expenses and impairments continue to suppress near-term profits. Even though domestic operating efficiency has improved significantly, the selling and administrative expense burden is unlikely to decline materially in the near term because overseas supply chains, channels, and teams remain at an early stage of development. Goldman Sachs therefore raised the selling and administrative expense ratio in its model by 0.2 percentage points. Asset impairments in 1H26 were higher than expected. Management explained that this mainly reflected the addition of an interim valuation assessment this year, whereas assessments were previously conducted only at year-end.
